It's hard to believe, but according to an article on Aluminum.org, the Aluminum Association, the Can Manufacturers Institute (CMI), and the Institute of Scrap Recycling Industries (ISRI) agreed that 65.1% of aluminum cans produced in 2011 were recycled. That amounts to 61 BILLION cans! The new goal is 75% by 2015. So, have any aluminum cans?

What to do

The hallway that has the big wheeled carts is where you want to take your cans. Put your bags on a cart and head on down to the end of the corridor. Then, empty a bag or two into one of the baskets next to the can machine. Do a quick double-check to make sure there aren't any plastic bottles or soup cans in your load, and then you'll be almost done. One of our friendly staff will be there to get your cans weighed, and then he'll give you a weight ticket that you'll present to a scale operator in the room next door.

Two ways to know aluminum cans from steel cans

Surprisingly enough, not all beverage cans are made of aluminum. Oftentimes people bring in bag-fulls of cans, in which half of them are made of steel. The fastest way to tell if a can is aluminum or steel is by taking a refrigerator magnet to it. If the magnet clings onto the can, the can is steel!

The other way to tell the difference is by squeezing the can. If it easily starts to crush within your grip, then the can is almost certainly made of aluminum. Try crushing a soup can that way, for instance. Chances are that without superhuman grip, a soup can won't crush so easily. And by the way, soup cans are considered shredder materials-- you can still clean them up and bring them in to get a little more extra money, though. Just head over to a scale operator after you drop off those aluminum cans, and get paid for both types of cans. Got a piece of heavy machinery to bring in? Hey. Get paid for that, too!

China Gerui Advanced Materials Group Limited a leading high precision, cold rolled steel producer in China announced commented on the Chinese Government's recent accelerated initiatives to restructure its steel industry.

Mr Mingwang Lu chairman and CEO of China Gerui said that "The planned restructuring of the steel industry places China Gerui in a beneficial position by regaining a much needed supply demand equilibrium in the sector which would stabilize pricing over the long run."

He said that "We believe that as a high end niche cold rolled specialty steel producer, we will have the opportunity to enter new markets with improved raw material availability and cost structure which will ultimately result in improved gross margins over time."

China's 12th Five Year Plan is emphasizing merger and acquisition activity in the steel industry to create larger, more efficient steel companies with a greater emphasis on high end steel products. China's steel industry is the world's largest but its estimated oversupply of approximately 100 million tonnes to 200 million tonnes and fragmented structure has resulted in its inability to win pricing concessions from large international iron ore producers.

Following the third Plenary Session of the 18th CPC Central Committee held in November 2013, China has accelerated its initiatives in restructuring the steel industry with the objective to reduce overall steel production capacity by 80 million tonnes before 2018. The government's determination has been evidenced by the recently announced capacity reduction in Hebei Province whose total output accounts for approximately twenty-five percent of the national output.

The Government's new policy is to merge smaller producers or to shut them down completely, which will also have the effect of strengthening the bargaining position of Chinese steel companies with the industry's large international iron ore raw material suppliers. It can be expected that as the steel supply demand ratio moves into equilibrium, steel prices will recover from historical lows and combined with lower negotiated material costs, higher profitability and margins should result for remaining Chinese steel producers.

Further, according to China's Ministry of Information and Information Technology, approximately 400 million tonnes of steel producing capacity in China out of a total production capacity of 970 million never received full approval from the national Development and Reform Commission or fulfilled other legal requirements such as permission to access loans among other necessary requirements. It is likely that while some of this illegal capacity will be allowed to become legal, other operations will be terminated.

The planned consolidation of the steel industry is focused on the upper stream of the value chain, which will beneficially impact raw material suppliers to companies like China Gerui. The resulting higher raw material costs should eliminate low efficiency, poorly capitalized cold-rolled steel producers which would provide an opportunity for China Gerui to capture additional market share. With its high technology, high end cold rolled steel products, the Company looks to be a beneficiary of the planned changes and is well positioned to penetrate new markets to generate substantial future growth.

Mr Mingwang Lu chairman and CEO of China Gerui said that "We are in the enviable position of being a premier high end specialty steel producer where our business objectives are completely aligned with the Government's restructuring plans. Once the Chinese steel industry begins to regain its supply-demand balance, our broad portfolio of high value, specialty steel niche products will enable us to focus on high growth steel markets, increase the utilization of our capacity and generate greater profitability. We are confident that a rational operating environment will allow us to more fully realize our revenue growth and earnings capabilities enabled by the successful execution of our strategic growth plan."

2014 Markets:  So the Fed decided to taper, US durable goods orders rose 3.5% in November, GDP estimates for Q4 are 2.6%, up from previous estimates, the Dow hits new highs while commodities fall initially (we will give copper its due rebound even though some fat fingered entries artificially drove it up last week). So what does the taper mean to us?  Mortgage rates could likely rise as well as auto loan rates, driving up purchases short term before the new rates hit. Higher rates could also mean a stronger dollar, which traditionally has meant downward pressure on commodity prices.
 
So aluminum has remained in flux coming off a 4 year low earlier in the month to push higher near term. Next year’s pricing is a crap shoot:  some 1.2 million metric tons of production cuts have been announced as of mid-November, yet the world has produced 1.8 million metric tons as of November during the first 11 months of 2013. Economic concerns over production costs are always a driver.  However, with a current market price of $.80/lb, China’s highest cost aluminum producers make the metal at $1+ according to Morgan Stanley. For China, economic concerns have never been a primary driver.
 
Add to all this the “shadow inventory” for aluminum. Banks, hedge funds, and commodity merchants are hoarding millions of pounds of all types of primary metals (aluminum, copper, zinc and nickel) around the globe in a hidden system of warehouses according to a recent WSJ article. Several analysts claim that as of October, 10 million tons of aluminum was being housed in countries such as the Netherlands and Malaysia. Some are seeking such warehouse space since the LME bonded warehouse  costs can be 10 times as expensive as the unregulated costs.  Currently 5 companies operate 75% of all of the LME’s 778 licensed warehouses, all of which also own shadow facilities.  On April 1, the new LME rules state that any warehouse with wait times that exceed 50 days, that warehouse must deliver out more metal than they take in. If that rule were applied today, it would flush out 3.5 million tons of metal, equal to 7% of global output. One recent report said the new rules could move metal to shadow warehouses, while many in the industry claim it will merely push LME prices and premiums lower.
 
With the stock market hitting new highs, metal prices rebounding in the past week, and the economy on the mend, we are poised for a good start for 2014.  Of course we saw the same thing a year ago, where the commodity highs for the year were found in the first couple of the months and the rest of the year left everyone wanting and waiting.  The question is, will 2014 be truly better, or will history repeat?

Caterpillar Has A China Problem

Needless to say, 2013 has been a challenging year for Caterpillar (CAT). Shares are down 4% while the market has rallied significantly to new heights, and management has called the bottom incorrectly several times with repeated disappointments and guidance cuts. In some ways, Caterpillar has been a victim of circumstances. With falling metal prices and over-levered miners, they have had to cut mining activities and capital expenditures, crushing demand for CAT machinery. Caterpillar's management does deserve blame for not seeing the massive slowdown, guiding to it, and preparing for it, but it cannot be blamed for fluctuations in commodity prices.

Now, management has guided to a flat performance in 2014 with sales within 5% of 2013 after a 17% drop from 2012 (full guidance available here). This suggests EPS of about $5.50, plus or minus $0.40 and a forward multiple of 15.6x. As you would expect, mining will be the weakest segment at Caterpillar after falling 40% this year. I had been targeting a 10-15% decline next year, which will erase stabilization and mild improvement at the construction and power units.
With miners, particularly those involved with gold, cutting capital plans next year, it is not surprising to see Cat's mining supply unit the weakest. Freeport-McMoRan (FCX) has promised shareholders a $1.9 billion cap-ex reduction while gold miners like Newcrest and Barrick Gold (ABX) have suspended projects after taking multi-billion write-downs. Barrick is mothballing its Pascua-Lama project, laying off hundreds of workers, after a dilutive secondary. Even diversified giants like Rio Tinto (RIO) and BHP Billiton (BHP) have promised restraint in their capital plans until metal prices start to show sustained improvement.
All of this signals problems for Caterpillar, and the company has been fighting to maintain share and simply suffer along with the market. To lose share in an eroding market would be catastrophic for results. This is my new concern. For years, China had been the savior of machinery equipment firms like CAT and Joy Global (JOY) because the country was consuming so much raw material (boosting prices and thereby cap-ex) without having any companies that could supply machinery of similar quality. As a consequence, CAT got the benefit of the new market without any additional competition. However, this might be changing.
Rio Tinto CEO Sam Walsh has said his firm has begun to buy equipment from Chinese firms and that the quality has been "much higher" than from traditional suppliers (remarks available here). No Chinese firm yet has the scale or brand of Caterpillar, but if some are beginning to churn out equipment of similar or better quality, CAT will have to fight more aggressively for share, especially as many of these firms enjoy significant cost advantages, operating solely in China.
With China a critical end-market and the importance of currying favor with the regime, miners may very well be interested in purchasing equipment from Chinese firms. For Caterpillar, the market is growing increasingly competitive just at the wrong time: when sales are in sharp decline. Lost share or a price war would only exacerbate the company's growth problem. Now, it should not surprise anyone that China is catching up on quality as that is really a matter of time and effort in studying best practices and existing machines.
Moreover, Caterpillar saw this day coming as the company made an $800 million purchase of a Chinese equipment maker, ERA Mining Machinery, last year. Clearly, CAT wanted to gain a production foothold in China and saw a manufacturer whose product quality was worth owning. Of course, this deal has not worked out well for CAT with the revelation that the books were cooked forcing a $580 million write-down (details available here). While CAT clearly targeted the wrong firm, it is equal clear that CAT saw China-made equipment it wanted in its portfolio. It is not surprising then that other Chinese firms are delivering high quality products.
After this news, I am more concerned about Caterpillar than I was before. Given management's track record of over-optimism and tremendous structural weakness in the mining sector, I thought the bottom half of 2014 guidance was more likely, suggesting EPS in the $5.25-$5.50 range. However, if we see price degradation or lost market share, mining declines will be worse, pushing EPS even lower. Equally important, over the long run beyond 2014, CAT's rebound will inevitably be slower as it fends off fierce competition from China. At $86 Caterpillar is appreciably over-priced, and I would be a buyer at no more than 13x earnings or $71. The machinery space is too bad, and investors would be far better owning a high quality miner like Freeport or non-mining machinery company like Deere (DE).
